Financial-system transmission

Fiscal stress and financial stress feed each other. Shocks in the real economy reach public budgets, and sovereign stress then travels to banks, insurers, investors and households. This page, part of Public Finance and Sovereign Debt at The Global Risks Alliance (GRA), shows how real-system and financial vulnerabilities propagate through the public balance sheet, using sector-level analysis that assesses no individual sovereign.

01In brief

The short answer.

Risk transmission in Public Finance and Sovereign Debt is the path by which physical, transition, technology and systemic shocks reach the sector and travel onward through balance sheets, markets and the real economy. Analysis uses aggregated, sector-level indicators such as public debt and gross financing needs; it assesses no individual firm and is not investment advice.

04Inbound channels

How shocks reach public budgets.

Real economy

Growth and revenue

Recessions, commodity falls and disasters cut revenue and raise spending at the same time.

Contingent

Crystallizing liabilities

Guarantees, state enterprise losses and bank rescues move onto the budget suddenly.

Markets

Financing conditions

Rising rates, a falling currency or investor flight increase the cost of refinancing debt.

When these channels coincide, as in a disaster that hits revenue, triggers guarantees and unsettles markets, fiscal positions can deteriorate quickly.

05Sovereign-bank loop

Why public finance is a financial stability question.

Sovereign stress lowers the value of government bonds held by domestic banks, while bank stress can require public support. Disasters can start the loop from either side. Debt treatments under the G20 Common Framework show how long resolution can take when creditors are diverse. Topic depth at sovereign debt sustainability; policy at GRF development policy.

06Subnational

Cities and regions carry first costs.

Local governments bear immediate disaster costs but often have limited borrowing capacity and insurance. Topic depth at subnational fiscal risk; governance at GRF subnational governance.

07Outbound channels

How sovereign stress passes onwards.

  1. 01

    To banks

Banks holding government bonds lose capital when prices fall, and credit to firms tightens. This sovereign-bank link is examined within GRA by Banking Nexus.

  2. 02

    To insurers and investors

Insurers and pension funds hold sovereign bonds for long-term liabilities, so sovereign stress affects their solvency. See Insurance Nexus.

  3. 03

    To the real economy

Fiscal consolidation can cut public investment and social spending, slowing growth. See public investment efficiency and social and health expenditure.

  4. 04

    To subnational governments

Central fiscal stress reduces transfers to local governments. See subnational fiscal risk.

  5. 05

    Across borders

Sovereign stress can spread to countries with similar exposures or shared creditors. System-wide effects are examined by Financial Stability.

09Analysis and limits

Sector-level, aggregated, with limits stated.

Transmission analysis uses scenario design and stress testing to apply combined shocks, econometrics to estimate relationships from past episodes and decision analysis under uncertainty to compare responses under uncertainty. Past crises provide evidence, but each differs, and behaviour of markets and policymakers under stress is hard to model. The analysis assesses no individual sovereign and makes no recommendation.

GRA's programmes are designed around competition-law safeguards that keep cooperation precompetitive, set out in a written competition policy that counsel reviews before membership opens.

TermDefinition
Transmission channelThe route by which a shock reaches financial institutions' balance sheets.
ContagionTransmission of losses or stress from one institution or market to others.
Second-round effectsFeedback from bank losses to the economy, such as tighter credit deepening a downturn.
Common exposureHoldings of the same or similar assets by several institutions, which makes their losses move together.

12Questions

Questions and answers.

What is the sovereign-bank doom loop?
A cycle in which sovereign stress weakens banks that hold government debt, and bank rescues in turn weaken public finances.
Does this analysis predict sovereign crises?
No. It describes channels and uses scenarios with stated assumptions. It is not a forecast.
Does GRA assess individual countries?
No. It provides sector-level understanding, never ratings or country assessments for investment purposes.
