Direct lending

Direct lending is the provision of loans by funds and non-bank lenders directly to companies, without syndication or public issuance. Borrowers are often mid-sized and owned by private equity sponsors. Loans are usually floating-rate and senior, with terms negotiated bilaterally. This page sets out how direct lending works, where risk concentrates, how it is measured, and who decides.

01In brief

The short answer.

Direct lending is the provision of loans by funds and non-bank lenders directly to companies, often mid-sized and private equity-owned, on bilateral, floating-rate terms. Its risks come from looser covenants, rising rates and sponsor decisions. Fund investment committees, investors, supervisors and sponsors hold the decisions.

04The question

Direct lending: how the risk develops.

Structures, counterparties and financing cycles. The dossier below sets out how the risk develops, what is measured, where the data come from, how it is modelled and who decides.

Mechanism

Bilateral terms replace markets

Lenders negotiate covenants, pricing and structure directly with borrowers and sponsors. Close relationships can speed workouts, but terms are not tested by public markets.

Mechanism

Covenants have loosened

Competition for deals has brought looser covenants and more flexible terms, which delay the point at which lenders can intervene in a weakening borrower.

Mechanism

Floating rates shift risk to borrowers

Higher base rates raise interest costs for borrowers directly. Lenders earn more until borrowers' cash flow cannot cover interest and defaults rise.

Mechanism

Sponsor behaviour matters

Private equity sponsors decide whether to inject equity into a struggling company. Their choices strongly affect lenders' recoveries.

05Key terms

Terms used on this page.

Each term as this page uses it. Where a standard-setting body defines the term, the wording follows that body.

TermDefinition
Unitranche loanA single loan combining senior and subordinated debt into one facility with a blended rate.
Maintenance covenantA loan term requiring the borrower to meet financial tests regularly, not only when taking action.
Financial sponsorA private equity firm that owns a company and arranges its financing.

What is measured, and how well.

Each indicator carries its unit, its cadence, the kind of source behind it and the evidence label a value would carry. No values are shown: a programme supplies them under its own authority.

11Mechanisms

How the risk arises and transmits.

Direct lenders offer borrowers speed, certainty and flexibility compared with syndicated or bond markets. In return they typically earn higher spreads and negotiate tailored terms.

Unitranche loans combine senior and junior debt in a single facility, simplifying structures but concentrating risk with fewer lenders. Covenant strength varies with competition: in periods of abundant capital, terms tend to loosen.

Sponsor relationships shape outcomes. Lenders often finance companies owned by private equity sponsors who may inject equity to support struggling businesses, or may not.

Lenders who hold loans to maturity can negotiate amendments rather than sell, which can preserve value. It also means problems may be resolved privately, with little public information.

Competition between private lenders and banks, and between private lenders themselves, affects pricing and terms across the cycle, with consequences for future loss rates.

14Questions

Questions and answers.

What is direct lending?
Lending by non-bank lenders, usually funds, directly to companies, typically mid-sized and sponsor-backed, without syndicating the loan or issuing public bonds.
What is a unitranche loan?
A single loan combining senior and subordinated debt into one facility with a blended rate, common in direct lending.
What is a business development company?
A United States investment vehicle that lends to and invests in smaller companies, some of which are publicly listed and file detailed holdings.
