Financial-system transmission

Physical, social and economic shocks in developing economies travel into public finances, development lenders' portfolios and wider financial systems, and back again into the real economy. This page shows the main channels through which real-system and financial vulnerabilities propagate in development finance. Analysis is at sector level, from aggregated and published data.

01In brief

The short answer.

Risk transmission in Development Finance Nexus is the path by which physical, transition, technology and systemic shocks reach the sector and travel onward through balance sheets, markets and the real economy. Analysis uses aggregated, sector-level indicators such as risk of external debt distress and country Policy and Institutional Assessment rating; it assesses no individual firm and is not investment advice.

04Channels

How shocks reach development finance.

Physical

Hazard to asset loss

Floods, storms, droughts and heat damage infrastructure and disrupt services, cutting project revenues and raising repair costs. Hazard science: Climate and Hazards.

Fiscal

Shock to public budgets

Disaster response, lost revenue and contingent liabilities strain budgets and debt sustainability. See Public Finance and Sovereign Debt.

Market

Prices, currency and confidence

Commodity price swings, currency depreciation and capital outflows raise the cost of foreign-currency debt and imports.

05Channels

How shocks reach development portfolios.

  • Project damage: hazards damage financed assets, delaying repayment and raising restructuring.
  • Sovereign stress: disasters raise borrowing needs of the governments that borrow or stand behind the loans.
  • Currency: shocks weaken local currency and raise the cost of foreign-currency debt.
  • Local banks: on-lending through local financial institutions transmits shocks to small firms.
06Contingent tools

Clauses and lines that change the path.

Climate resilient debt clauses let eligible borrowers defer payments after qualifying disasters; contingent credit lines provide liquidity. Both change how a shock reaches the lender's portfolio. Sovereign context at Sovereign Capital Nexus and Disaster Risk Finance.

07Feedback loops

How financial stress returns to the real economy.

When a shock weakens public finances, governments may cut maintenance and social spending, which leaves infrastructure and people more exposed to the next shock. Higher borrowing costs reduce investment in resilience. Banks facing losses on loans to affected sectors lend less to small firms and households. Each loop amplifies the original shock and can turn a disaster into a prolonged development setback.

Development finance can dampen these loops through counter-cyclical lending, contingent financing arranged before disasters and support for social protection, or amplify them if lending withdraws in a crisis. Pre-arranged disaster finance is studied at Disaster Risk Finance.

08Transmission paths

Typical sequences.

  1. 01

    Disaster to debt

A major disaster destroys assets, lowers growth and tax revenue, raises spending and pushes a vulnerable country toward debt distress.

  2. 02

    Climate to food to prices

Drought cuts harvests, raises food prices and import bills, and strains foreign-exchange reserves. Food-system science: Food Nexus.

  3. 03

    Infrastructure failure to contingent liability

A damaged public-private partnership asset triggers government obligations under its contract.

  4. 04

    Global tightening to local stress

Rising global interest rates raise refinancing costs and reduce capital inflows to developing economies.

09Analysis and limits

Sector-level, aggregated, with stated uncertainty.

Analysis uses aggregated data at sector level and methods from economics and development economics and decision analysis under uncertainty. It does not assess individual countries' creditworthiness or individual institutions, recommend transactions or constitute investment advice. Climate and nature transmission channels are studied at Climate and Nature Financial Risk.

12Questions

Questions and answers.

Is competitor data shared?
No. Any data from institutions is aggregated before use, under the safeguards in The Global Risks Alliance (GRA)'s written competition policy, which counsel reviews before membership opens. See competition and antitrust.
Does this analysis rate countries?
No. It describes transmission channels at a general level. GRA does not rate countries, issuers or projects.
Can these channels be modelled?
Partly. Scenario tools are described at scenarios. Results are labelled as scenarios and carry their assumptions.
