Clearing and settlement

Clearing and settlement turn a trade into a final transfer of securities and cash. Central counterparties stand between buyers and sellers, collect margin and mutualise default losses; central securities depositories and settlement systems move ownership. Concentrating risk in these infrastructures makes it easier to manage and harder to escape. This page sets out how risk builds and propagates in clearing and settlement, how it is disclosed, and who decides on its management.

01In brief

The short answer.

Clearing and settlement is the process that turns a trade into a final transfer of securities and cash. Central counterparties stand between buyers and sellers, collect margin and mutualise default losses, while depositories and settlement systems complete delivery. They reduce counterparty risk and concentrate it in a few nodes.

04The question

Clearing and settlement: how the risk develops.

Central counterparties and operations. The dossier below sets out how the risk develops, what is measured, where the data come from, how it is modelled and who decides.

Mechanism

Margin is procyclical

Initial margin models respond to volatility, so a shock raises requirements when participants are least able to meet them. Anti-procyclicality tools, buffers and floors trade smaller jumps in stress against higher margin in calm periods.

Mechanism

The default waterfall

If a clearing member defaults, the central counterparty uses the defaulter's margin and default fund contribution, then its own dedicated capital, then surviving members' contributions, then recovery tools. Each layer moves losses to a different set of firms.

Mechanism

Common members, common nodes

A small number of large banks are members of most major central counterparties, and many infrastructures depend on the same settlement banks, custodians and payment systems. A failure at one node can reach several infrastructures at once.

Mechanism

Operational and settlement failure

Outages, cyber incidents or failed deliveries delay settlement, leave exposures open and create sudden liquidity needs. Shorter settlement cycles cut counterparty exposure but leave less time to match, fund and correct trades.

05Key terms

Terms used on this page.

Each term as this page uses it. Where a standard-setting body defines the term, the wording follows that body.

TermDefinition
Default waterfallThe order in which a central counterparty uses resources to cover a member's default, from its margin to the default fund and CCP capital.
Cover twoA standard that a systemically important CCP hold resources to withstand the default of its two largest members.
Procyclical marginMargin that rises sharply in stress, draining liquidity when it is scarcest.
06Indicators

What is measured, and how well.

Each indicator carries its unit, its cadence, the kind of source behind it and the evidence label a value would carry. No values are shown: a programme supplies them under its own authority.

10Core questions

What infrastructure specialists ask.

  • How does a CCP protect itself and its members if a member defaults?
  • How procyclical are margin requirements, and how do margin calls affect liquidity in stress?
  • What operational and cyber dependencies could disrupt clearing and settlement?
  • How do shortening settlement cycles change risk?
11Mechanisms

Risk concentration by design.

Central clearing reduces bilateral counterparty risk through netting and collateral, and became mandatory for many standardised derivatives after the global financial crisis. In exchange, it concentrates risk in CCPs. A CCP collects initial margin, calls variation margin as prices move and maintains a default fund and other resources, applied in a defined order, often called the default waterfall, if a member fails.

Margin rises when volatility rises, so CCPs can demand large amounts of cash at the moment liquidity is scarcest. Members are often members of several CCPs, creating links between them. Operational failures, from software errors to cyber attacks, could halt settlement across markets. Shorter settlement cycles reduce counterparty exposure but compress the time available to fix errors and arrange funding.

12Methods and data

How infrastructure risk is analysed.

  1. 01

    Public disclosures

Infrastructures publish quantitative disclosures under international principles, analysed with financial economics and macro-finance. Disclosures are standardised but not fully granular.

  2. 02

    Margin modelling

Studying how margin models respond to volatility, using econometrics. Models differ between CCPs.

  3. 03

    Network analysis

Mapping links between CCPs and members, with network science and contagion. Full membership exposures are confidential.

  4. 04

    Operational resilience analysis

Mapping technology and third-party dependencies, informed by payment and financial market technology.

14Questions

Questions and answers.

Why do central counterparties both reduce and concentrate risk?
They net exposures and collect margin, which lowers counterparty risk across the market. They also become points where large exposures meet, so their own resilience becomes a systemic question.
What does cover two mean?
A PFMI standard for central counterparties that are systemically important in several jurisdictions or run complex products: default resources sufficient to withstand the default of the two members with the largest exposures in extreme but plausible conditions.
Does a shorter settlement cycle make markets safer?
It shortens the time counterparties are exposed to each other and lowers margin needs. It also compresses the time to fund, match and correct trades, which raises operational demands.
Does this page rate central counterparties?
No. It explains the mechanisms and the public disclosures. Assessment belongs to overseers and regulators under the PFMI and national law.
What is a default waterfall?
The order in which a CCP uses resources to cover losses from a defaulting member, typically starting with that member's margin and default fund contribution, then the CCP's own capital and then other members' contributions.
Is margin procyclicality a problem?
It can be. Rising margin in stress protects the CCP but drains liquidity from members. Tools exist to dampen it, with trade-offs.
Does the platform assess individual CCPs?
No. It studies infrastructure risk at sector level and does not assess, rate or rank any infrastructure.
What is settlement?
The final transfer of securities and cash that completes a trade, usually through a central securities depository and a payment system.
